Actually, he tried calling microsoft for activation and it worked! I was surprised because everyone said it wouldn't work, but after a couple of tries he managed to get it activated and windows update works perfectly on it.

While he may of gotten it to work, what he did is against the EULA and not right.
It seems their was no intent of fraud, but that is what has happened.
If he is happy running a "pirated" version of Windows (which is basically what it is) and is satisfied, then that is up to him.

As for Windows 7 upgrade, yes, you could upgrade from XP to Windows 7, but it has to be a clean install.

oem software is tied to the first machine its installed on, if you ever want to reinstall it on another machine it will usually activate if you talk to a Microsoft rep but its illegal

you need to send him a refund.
