Moreover, I can't say that this is or isn't true, but it's definitely not Apple's accepted philosophy to enter an already-established market.
They're very different products though... both have their purposes.

Why? Well let's see... it'd break app compatibility, 16:9 excels only at movies and games, and is rubbish for books, unlike 4:3 which is great for books, good for games, and okay for movies. And then... you'd need twice the graphical horsepower to run existing iPad games on the 7.85 inch iPad, which wouldn't be great for battery life. If anything, you'd see a 2048x1536 resolution, but this is a budget iPad... so, that's unlikely.

They will bring out an iPhone with a decent screen size -- at least I hope. It's been five years now, and Apple's already tested a larger prototype, so it's likely we'll see it this time around.

What's too low? The resolution... ehh, it's complicated to pop a 2048x1536 resolution on a 7.85 inch display -- the A5X is too hot for a smaller slate and battery life would suffer greatly. It's a budget slate too... I doubt it'd cost more than $299 as the iPad 2 is only $399.
