Okay, here is what you need to do unplug the wifi and reboot the console, see if you can play Avi files then if it works they changed the way it works if not then they changed it if not then you will need internet the first time you start a playback after each reboot.

I had my 360 without power for a week while on vacation and when I turned it on again it worked fine

Just looked it up apparently that was a bug affecting some consoles where you had to always be online to play content, it appears to be fixed now with the latest dash, it was making me always be online but I just downloaded the newest and its fine now, odd bug.
