720p and 1080p are a huge difference in resolution, 1080p is nearly 2x bigger then 720p. The dashboard is capable of running at 1080p on the 360 if you have VGA or HDMI which most people don't. The games are ran at 720p. While the games on PS3 support 1080p. Meaning the system runs the games at a much higher resolution... My point remains valid.

Even though I have my elite hooked up through HDMI and the dashboard set to 1080p, the TV detects the game being ran in 720p, where as on the PS3, it says 1080p.
The 360 also runs 1080p over component, if the TV supports it. Also, I dont know why your TV would show 720p for the game, as my monitor detects 1920 x 1080 in-game or not. While most games are 720p upscaled to 1080p, I can tell that games look way better upscaled to 1080p than run at 720p on my monitor, as LCDs are horrible at scaling not native resolutions. I know for certain that I am getting 1080p input during games.
The PS3 does the same. Resistance: Fall of Man runs at 720p for example, and is upscaled to 1080p. Proof
Almost all 360 and PS3 games do this. They can divert more resources to rendering and then upscale the image, with minimal quality loss. Rendering quality affects a game's appearance more than resolution does.
