Essentially rooting a device gives you access to very low level files to do with Linux. You can install root necessary apps from Android Market like SetCPU or Titanium Backup. However, most people root so they can install a new ROM.

The ROM is the software that runs. It is all based on Linux Android, but some use newer kernals (2.2 vs 2.3 etc...). Basically, different ROM's aim to achieve different things. I personally use Oxygen on my Desire as it is meant to be the quickest and cleanest (plus I hated HTC's SenseUI).
