A custom ROM is when a developer usually uses a stock ROM found on a stock phone or leaked ROM and builds on it. ROM stands for read only memory, basically this has your Operating System on it. Ie: Android.

Usually these ROMs are highly tweaked, more stable, smoother, faster, nice themes and have a lot of additional features.

Another reason is to get a version of Android that is not released for your phone. For example using Gingerbread on a Galaxy S while the latest version released for it is Froyo.

Additional things to consider is that there is risk involved if you don't perform the flashes (installing ROMs) onto your phone. People have almost bricked their phone or seriously damaged some of the files and had to start from scratch. I mean it's not rocket science to root, unlock, etc to your phone, but it requires a level of patience and attention to detail that some may not have.

Also you have the ability to buy and download more applications since you should be a root user now if you do end up flashing different ROMs on your phone.
