The file in question is called np9660.prx and appears to be an ISO loader. It was discovered by homebrew coder Dark-Alex. The question that remains is: what is the ISO loader for? Everyone wants it to be the beginnings of downloadable games, but it could be something totally different that has no real affect on the games we play from UMD discs.

Sony update 3.51... didn't DAX give in?

DAX was going to build the no umd functionaility found in sonys 3.51 firmware into his next hacked firmware release named 3.51OE (Open Edition)

Unfortunatley he has since left the scene and there does not appear to be a coder skilled enough left to continue his work.

At this point in time anyway

You can already play downloaded games off the memory stick though. For example, I bought Hot Shots golf off the PS Store and transfered it to the PSP. It's like running a game off a hard drive.

Yeah make 16 Gig memory sticks for 50 bucks. They should of thought of all these great ideas when they were making the PSP so they could incorporate more functionality out of the thing.
